The Spaniard signed for Los Blancos from Sociedad in 2013, but his future at the club came under threat when new boss Rafael Benitez arrived.
According to reports, the six-year deal is worth about €17 million, plus add-ons.
Real Madrid wished Illarramendi all the best at his new club and thanked him for his contributions via a message on the club's official website.
"Real Madrid C. F. and Real Sociedad have reached an agreement for the transfer of the player Asier Illarramendi. The club would like to express its gratitude to Illarramendi for the dedication and professionalism that he has shown during his time with the Whites, and wishes him the best of luck at his new club."
The player is delighted to be back at his boyhood club and told the press it was always his first option to return.
"Very happy. Of course, I wanted to return. I haven't yet spoken to my teammates, later I will speak with them.
"Real (Sociedad) has always been my first option and I really wanted to return home, of course."
The Spanish midfielder managed to make 30 league appearances for Real Madrid last season.
