The 28-year-old has struggled for game time since arriving at the Etihad Stadium in 2022, but will be looking to recapture his form with a move to the London Stadium.
"Phillips joined City in July 2022 from Leeds United, having excelled for the Elland Road outfit over eight seasons," the treble winners said in an official statement.
"Before arriving at the CFA, he had also been one of the key components of the Three Lions side that reached the final of Euro 2020 and played an important role in helping guide the national side to the 2022 World Cup finals in Qatar.
"He made his debut on the opening day of the 2022/23 season, coming on as a substitute for Rodrigo in the 2-0 win at West Ham, with both goals scored by fellow summer signing Erling Haaland.
